Scarcity Principle

Scarcity means that available resources cannot support every competing use. Individuals and societies must choose how to allocate them, making trade-offs among alternatives.

THE IDEA

Economics is the study of how society manages its scarce resources. —Greg Mankiw

Scarcity arises when available resources have competing uses and cannot satisfy every demand on them. Choosing one use means forgoing another. This applies to time, labor, materials, and budgets as well as to goods bought and sold.

A shortage is more specific: at a given price, the quantity demanded exceeds the quantity supplied. It is not defined by both price elasticities being near zero. A good can be scarce even when it is readily available for purchase at the market price.

Prices can signal relative scarcity and influence consumption, production, and substitution. Allocation can also involve rules, queues, rationing, or administrative decisions. Increasing supply or finding substitutes can ease a particular constraint without eliminating the need to make choices.

When to use it

  • Personal budgeting: allocating limited income across housing, food, and entertainment.

  • Business strategy: considering resource constraints, costs, demand, and alternatives when setting prices.

  • Public policy: allocating finite healthcare resources like ventilators during a pandemic.

  • Environmental management: managing water resources in drought-prone regions.

FROM THEORY TO EVERYDAY LIFE

In practice

01

Monthly Budgeting

A consumer with a fixed monthly income must decide between buying a new phone or going on vacation, illustrating the trade-off imposed by scarcity of financial resources.

02

Oil Shortage

During an oil shortage, prices rise, leading to reduced consumption and increased investment in alternative energy sources, demonstrating how prices adjust to signal scarcity and incentivize substitution.

✳

A MOMENT TO REFLECT

Put it to work.

  1. How does the scarcity principle influence your daily budgeting decisions?

  2. Can you identify a recent situation where limited resources forced you to prioritize one need over another?

  3. In what ways do businesses use the concept of scarcity to drive consumer behavior?
